Commercial Loan Loss of Rents Insurance

Commercial Loan Loss of Rents Insurance

Commercial loan loss of rents insurance is the coverage that is supposed to replace tenant rent when a covered physical loss makes the space unrentable. The building can be insured for the structure and still leave the note exposed if the rent stops for months. Capital providers on commercial and mixed-use investment property read the limit, the period, and the exclusions because the payment does not pause while the roof is open.

This is business-purpose financing of an investment property. The borrower collects rent. The coverage is about that rent. It is not a promise that a claim will be paid, and it is not a promise of loan terms.

A useful split comes first. A tenant who leaves, or who stops paying, in an undamaged building is vacancy and credit risk. Loss of rents, sometimes called rental value or a form of business income, is built for a covered cause that physically takes the premises out of service. Read the causes on the form you bought. Do not assume a dark unit is a claim.

Commercial loan loss of rents insurance and how the limit is sized

Start with the rent roll, not with the premium. List each lease, the monthly rent, the end date, and whether the rent is gross or net of expenses the tenant pays. The limit should be able to carry the rent you would actually lose during a realistic repair, not a token amount chosen because the quote looked cheaper.

The declarations page states the limit and the period. Some forms add time after the premises are repaired while you re-lease. If yours does not, payment can stop when the stated period ends even though the space is still empty. Ask the agent to point at those two lines. Then compare them with the longest lease you would have to replace, and with how long a comparable repair took on a building of this age.

Some business-income forms use a coinsurance clause. If yours has one, the limit has to stand in the right relation to the rent the form measures, or a claim can be reduced. Ask the agent to read the clause, including any percentage printed on it. Do not borrow a percentage from a different building or from a blog.

Deductibles change the cash you need on hand. A dollar deductible and a waiting period are different tools. One is money. The other is time at the start of the loss during which rent is not replaced. Either one can leave a month of debt service for the reserves to cover. Replacement reserves are for capital items you can see coming. They are a weak substitute for a rent claim you hoped insurance would pay.

What the coverage does not do

It does not pay because a tenant’s business failed. It does not rewrite a lease that was already below market. It does not insure rent you never had a right to collect. A vacant suite at the time of the loss may be outside the rent the form will pay, or it may be limited to a rental-value measure. The form decides. Bring the vacancy to the agent before you bind, not after a fire.

Flood is a separate hole. The National Flood Insurance Program states that most homeowners and renters policies do not cover flood damage, and that financial losses caused by business interruption are among the items an NFIP policy does not protect. That explanation is on FloodSmart’s coverage page. A flood policy, even when a checklist requires one, is not commercial loan loss of rents insurance. If the building sits where water is a real risk, price a flood policy for the structure and still read whether lost rent is uninsured.

Ordinance and debris costs can stretch a repair past the rent period you bought. A limit that matches twelve months of rent is not automatically twelve months of protection if the period is shorter, or if coinsurance reduces the claim. Match months to months.

A landlord policy on a house is a cousin, not this file. Landlord insurance versus a homeowners form is the occupancy question for a leased home. A multi-tenant building is underwritten on a commercial form, a rent roll, and a loss-of-rents or rental-value limit. Use the house article for a house. Use the declarations in front of you for the shop, the office, or the mixed-use block.

How the loan file reads the policy

Underwriters tie rent to the payment through net operating income. What NOI is is rent minus operating expenses, before debt service. A trailing twelve-month statement shows what the building collected. Loss of rents is the bridge between that history and a month when a covered loss stops the checks. If the limit covers only a thin slice of the rent the T-12 treats as durable, the income story and the policy story disagree. Fix the policy or stop using the thin limit as comfort.

The capital provider typically wants to be named on the policy, wants evidence the premium is paid, and wants notice if the policy is canceled. The number of days of notice is on that provider’s checklist. Ask for the endorsement that does the naming. A binder that shows a building limit and never mentions rent can satisfy a careless glance and fail a careful one.

Tenants’ own policies cover tenants’ property and, depending on the lease, some of their liability. Those policies do not replace the landlord’s loss of rents. A lease can require the tenant to insure, and you can still have a rent hole if your form is silent. Collect the tenant certificates if the lease requires them. Keep your own rent coverage in force beside them.

Hypothetical arithmetic, not a quote. Rent roll of $18,000 a month. Covered repairs that empty the building for four months. A limit and period that truly pay $18,000 for those four months replace $72,000 of rent. A limit of $18,000 total, or a period of one month, replaces a fraction of that and leaves the rest on cash and reserves. The debt service for those months still exists. Price the coverage against that gap before you compare premiums.

Tax cash and insurance cash are different years sometimes

Publication 527 says that if you hold property for rental and it is vacant, you may still deduct ordinary and necessary expenses of managing and maintaining it, but you cannot deduct the loss of rental income for the vacant period. The rent you did not collect is not a deduction. Insurance that pays loss of rents is a different cash event from the missing deduction. How to report the proceeds is a question for the return, not a reason to skip the coverage.

The same publication says that if you pay an insurance premium for more than one year in advance, you cannot deduct the whole premium in the year you pay it. For each year of coverage, you deduct only the part that applies to that year. The reserve still has to cover the check. The deduction can land later.

Frequently Asked Questions

Does loss of rents pay when a tenant defaults and the building is fine?

Usually it does not. The coverage is tied to a covered physical loss that takes the space out of service. A tenant who stops paying in an intact building is a collection and re-leasing problem. Read your form before you treat every empty suite as a claim.

Is a flood policy the same as loss of rents coverage?

No. FloodSmart states that NFIP policies do not cover financial losses caused by business interruption. A required flood policy can protect the structure against flood and still leave rent uninsured. Ask which form, if any, pays rent, and for which causes.

Should the limit match the loan balance?

Match it to the rent you would lose and to the period you would need, then read any coinsurance clause. The loan balance is a debt number. The rent roll is the insurance number. A limit equal to the mortgage can be far above or far below the rent at risk.

Who should be named on the policy before closing?

The capital provider’s checklist names the mortgagee or loss payee wording and the cancellation notice it wants. Bring the declarations and the endorsements, not a summary email from an agent. If rent coverage is missing from those pages, it is missing from the file.

Can I wait and buy the coverage after a loss?

The loss has to fall inside a policy that was in force, subject to that policy’s terms. Buying rent coverage after a fire does not rewind the fire. Bind the limit when you bind the building coverage, and revisit it when the rent roll changes.
